Select the Smiley face layer in the Timeline and apply the Displacement Map from Effect>Distort>Displacement Map menu.

[an error occurred while processing this directive]Set the Displacement Map Layer to the adjusted rust layer in the Timeline. Change the Horizontal and Vertical Displacement settings to Luminance (using the grayscale image you just created). The offset amount can be anything you like, but a value of 10 works nicely here.

The Rust layer downloaded from MourgeFile.com is quite large, so change the Displacement Map behavior to Center Map, and turn off Wrap Around Pixels. This prevents unnecessary distortion of the Smiley face layer.

The result looks more like a smudged Smiley face than an image that conforms to the surface of the rust layer. The Smiley face needs to be aged and eaten away. First thoughts might be to use one of the regular Transfer Modes to accomplish this, but with the luminance values of the Smiley face, you will not get an adequate composite.

To work effectively, you will need to use a Luma Matte. In the Timeline drag the duplicate Rust layer to the top of the Timeline stack. Then change the Track Matte for the Smiley face layer to Luma Matte Rust.jpg. This tells After Effects to use the luminance information from the layer above to create transparency information.

After applying the Luma Matte the Smiley face layer will now be eaten away and worn to match the Rust layer.
